As an accountant, I often get questions from families seeking clarity on new financial tools. The Trump Account has recently received attention as being one of these new financial tools. This is a new type of tax-advantaged savings account specifically for minors. Here’s what you need to know.
What Are Trump Accounts?
These accounts function as custodial, IRA-like savings plans intended to help children build long-term financial security. The government has structured them so that investments grow tax-deferred and are designated solely for the child’s benefit. Additionally, these funds are locked until adulthood and treated similarly to a traditional IRA under law.
How Do They Work?
Automatic Seed Contribution:
Children born between January 1st, 2025, and December 31st, 2028, automatically receive a one-time federal contribution of $1,000. These funds are deposited via IRS or Treasury mechanisms unless families choose to opt out.
Contributions:
Parents, relatives, and even employers can contribute up to $5,000 per year. Employer contributions are capped at $2,500 annually per employee and are excluded from that employee’s gross income. Charities and government entities may also contribute without affecting the annual $5,000 cap.
Investment Limitations:
Contributions are invested into low-cost U.S. equity index funds like the S&P 500. The law prohibits industry-specific funds or leveraged instruments. Annual fees from funds must remain less than 0.1%.
Tax Treatment & Withdrawals:
Earnings grow tax-deferred. When it comes to withdrawals, if used for a qualified purpose such as higher education, small business, or first-time home purchase, it is taxed at preferential long-term capital gains rates, rather than ordinary income. Non-qualified withdrawals may incur ordinary income taxes plus a 10% penalty.
Age Restrictions & Timeline:
No withdrawals are allowed before the age of 18 unless otherwise specified for disabilities. After age 18, up to 50% of the balance may be withdrawn for qualified uses. At 18 years old, the accounts roll into a traditional IRA with standard IRA tax treatment upon distribution. At age 25, beneficiaries may access the full balance for qualified expenses. Lastly, by age 31, any remaining funds are treated as distributed and taxed accordingly.
Who Is Eligible?
Any U.S. child under the age of 18 with a valid Social Security number may have a Trump Account. The $1,000 government seed contribution is limited to children born between 2025 and 2028 for qualified U.S. citizens. The government may automatically open accounts for eligible children using IRS data, unless parents specifically opt out.
Pros and Cons
Early financial inclusion can cultivate long-term wealth-building, as even families with limited savings habits can start with seed money. Additionally, qualified withdrawals can benefit from lower tax treatment. Lastly, even employers can contribute, serving as a supportive benefit for employees. However, there are also some drawbacks. Limited flexibility is something to think about as the investment account is restricted to equity-only index funds. Meaning, if the market were to dip near college time, the child’s savings could suffer. Complex age thresholds could create penalties and burdens for parents who aren’t knowledgeable about the tax laws.
Conclusion
Families keen on setting up long-term financial planning should consider setting up a Trump Account, especially if the child qualifies for the $1,000 seed. Treating it like an early investment strategy can build wealth for your children at a young age. Be mindful of other existing options like 529 Plans. These can sometimes be flexible and outweigh the Trump Account features. As regulations evolve, it is recommended to work with a financial advisor or tax professional to assess these investment vehicles.
